The Basic Real Estate Investors Blog

Fresh off the Federal Reserve’s recent moves, the commercial real estate market is facing stiff headwinds.  Average cap rates are well below actual loan costs, putting many deals in a tough spot as banks tighten their Loan-to-Value (LTV) thresholds.  Many owners face the prospect of refinancing collateral debt at rates well above the matured return.  If the owner is not willing to put in the additional capital to stabilize the LTV, then a sale may be the only viable option.  The challenge becomes what the market is willing to bear in a fluid economic environment.

Smart money is betting on one more rate hike in 2026, but they are not ruling out two increases.  Barring dramatic seller capitulation on pricing, cap rates will remain a problem from a traditional lending perspective and from a capital perspective given the current risk-free rate.  We have a spread problem.

For those who wish to wait it out, you may be in for a long winter.  Times like these make relying on an advisory firm invaluable.  What opportunities can be found in markets like these?

Seller Financing

Sellers who need to sell with little or no debt can finance with a five-year balloon, pick up some tax advantages, offer a rate at or slightly below the debt market, and beat the risk-free rate.  Negotiating the right deal outside traditional lending constructs lets you participate in the market and capture upside until equilibrium returns.

Discount In-place Cap Rates

Instead of focusing on the in-place cap rate, look at lease rates compared to market.  Look for shorter weighted average lease terms (WALT) so you can capture upside from market rent escalations.  Many assets held for a long time just don’t keep up with the market.

Target Owners with a Debt Problem

Use public records to identify mortgages that may be underwater based on the origination date.  Approach owners 12-18 months ahead of maturity to get the first bite at the apple.

These are just a few ways you can still transact in a tough environment.  Partner with a firm that can help with ideas, underwriting, and execution.  These markets may require more work, but they let you maintain that investment concentration and keep building for the long term.
